I have seen on many forums that people prefer to do a 3 way link exchange and I would like to know if this things work at all.

I would suggest you to remain away from such things because you may end up getting nothing but a ban from Google and that would mean a lot

I too agree with the previous answer. But I don't think that Google just penalizes/bans/sandbox our site just for doing this. But never make circular linking which irritates Google crawler.
